Although the adjustment may not occur immediately, PPP suggests that exchange rates should move toward a level consistent with inflation differences over time.
The validity of this theory can be assessed through regression analysis. To conduct such a test, data on the exchange rate and inflation rates of two countries must be collected over a specified period. Inflation may be measured using a consumer price index, producer price index, or another broad price indicator. Exchange-rate data must be defined consistently, and observations may be monthly, quarterly, or annual depending on the purpose of the study and the availability of reliable data.
A simple regression model for testing relative PPP can be specified as follows:

where \(\Delta \ln(E_t)\) is the percentage change in the exchange rate during period \(t\), \(\alpha\) is the intercept, \(\beta\) measures the response of the exchange rate to the inflation differential, and \(\varepsilon_t\) represents other influences not included in the model. The use of logarithmic changes makes the dependent variable approximately equal to the percentage movement in the exchange rate.
PPP produces clear expectations about the regression coefficients. If the theory holds exactly, the intercept should be zero and the slope coefficient should equal one. A zero intercept would indicate that the exchange rate has no systematic tendency to change when the countries have identical inflation rates. A slope of one would mean that a one-percentage-point increase in the domestic inflation differential produces a one-percent depreciation of the domestic currency. A positive and statistically significant slope would support the general direction predicted by PPP, even if the coefficient differs from one.
The regression results can be evaluated using several statistical measures. The t-statistic and p-value indicate whether the estimated relationship is statistically significant. The coefficient of determination, or \(R^2\), shows how much of the variation in exchange-rate changes is explained by inflation differentials. Researchers may also conduct a joint hypothesis test to determine whether the intercept is zero and the slope is one. Diagnostic tests should be used to identify problems such as serial correlation, heteroscedasticity, structural breaks, and non-stationary data, all of which can make ordinary regression estimates unreliable.
In practice, PPP often performs better as a long-run theory than as a short-run forecasting model. Exchange rates can fluctuate considerably in response to interest rates, capital flows, investor expectations, political events, monetary policy, and market speculation. Prices of goods and services, by contrast, may adjust slowly because wages and contracts are fixed for a period. Consequently, an exchange rate may deviate from its PPP level for months or even years.
Several additional factors limit the theory. Transportation and insurance costs can prevent arbitrage from eliminating international price differences. Tariffs, quotas, taxes, and other trade barriers also influence final prices. Many services, including housing and personal services, cannot be traded internationally. Consumer price indexes may contain different goods and assign them different weights across countries, making national price levels difficult to compare. Moreover, products that appear similar may differ in quality, branding, or consumer preference. These imperfections weaken the direct link between inflation differentials and exchange-rate movements.
Despite these limitations, purchasing power parity remains a valuable benchmark in international economics. It provides a logical explanation for the relationship among inflation, trade flows, currency demand, and exchange rates. It also enables economists to assess whether a currency appears overvalued or undervalued relative to its long-run purchasing power. By applying an appropriately specified regression model to exchange-rate and inflation data, researchers can evaluate whether empirical evidence supports the theory. Although inflation differentials do not explain every short-term exchange-rate movement, PPP offers an essential framework for understanding how persistent differences in national price levels may shape currency values over time.
